First I opened a new doctument and filled the background layer with a blue.

In a new layer, I used the pen tool to draw the outline of the sheep leaving off the legs.

I used the magic wand tool to select the wool on the sheep and in another new layer I coloured that section with an off white colour.

I used the blend options on this layer changing the settings to
Angle: 30°
Distance: 50%
Size: 65%
To create a shadow on the sheep.

I used the magic wand tool to select the face of the sheep and in another new layer (which I named face) I coloured this selection.
I selected blend options on that layerand using the same settings, created the shadow.

I did the same for the ears and moved on to the eyes.
I created a new layer and named it 'Eyes'. to start the eyes I used a hard brush sized about 111 and used a dark gray colour. I made two dots where I wanted the eyes to be.

I then selected the blend options on that layer and I used the settings on, inner shadow:
Angle: -21°
Distence: 17%
Size: 27%
to create a shadow in the eyes.

to create the light in the eyes I used the dodge tool. I set it to a soft brush,
Range: highlights
Exposure: 50%

I created a new layer, I chose a soft pink colour and using a soft brush sized about 27px I drew in some blush on the sheep's cheeks.

To make my job easyer I created a group, named it sheep and put all the sheep layers in to that group. I then hid the group so I could go on to the next step.

Now to start the cloud. First I created a new layer for my cloud and used the pen tool to draw the outline of the cloud.

I used the magic wand tool and selected the inside of the cloud, I opened a new layer and filled this section with a white.

I opened the blend options on that layer and used the inner shadow settings:
Angle: -35°
Distance: 60%
Choke: 11%
Size: 100%
To give the cloud a shadow.

I then merged the two cloud layers and resized it to 50.0%

Last of all I duplicated the cloud layer 4 more times and placed them around the page. I then brought the sheep back and made it 46% in size and placed it in with the clouds
