I cut out all the pieces I was going to use with the Pen Tool.

I reshaped the pieces using the Warp and Liquify Tools in order to create the body of the teddy.

I added definition to the body using the Burn and Dodge Tools.

To get the right color for the teddy I used the Hue/Saturation Adjustment Layer and adjusted it to get it just the right colors.

I reused 2 cut out piece to create the seat for the teddy.

I reshaped the stones around the round...thing (what is that?) and used the Hue/Saturation Adjustment Layer to recolor the stone, thingy. I also used the Burn and Dodge Tools to better define the stones.

This is what I have so far with a bit of shading using the Burn Tool.

I blurred the source image using the Gaussian Blur Filter for the background and applied gradients to make the shading.

I created my own brush for the tree and garland.

In the Brushes Window I changed the settings on my custom brush and then painted in the tree and garland. For the final image I duplicated the tree branches and changed the Brightness on them to create definition. I did the same for the garland.

The lights in the tree and berries in the garland were created using the default round brush.

I used the same cut out as teddy's right arm for the pot.

I used the same cut out as the teddy's left leg for the bowtie.
